Not sure how to do that with Ubuntu, but Pupply linux will run straight from your thumbdrive. It has nowhere near as many features as Ubuntu, but is fairly easy to use still.

The only thing I can think of, is that xine can't find your CDROM drive. Make sure it is set correctly in the configuration options inside xine.
